Analyst's Notes

Bharti Infratel: Priced high because of high certainty - 25 Oct 2016

Consolidated revenues grew 8.3% YOY to Rs 3290 Cr; this was driven by 7.7% YOY growth in service revenues and 9.2% YOY growth in energy revenues. Consolidated EBITDA grew by 10.7% YOY to Rs 1450 Cr driven by service EBITDA margin expansion of 40 bps YOY and energy margins of 6% (compared to 3.5% margins in 2QFY16).

Strong EBITDA growth together with higher interest income (driven by higher MTM gains on treasury investments) drove a 31% YOY increase in PAT, which stood at Rs 770 Cr

Tenancy addition slowed down further in 2QFY17 and was impacted partly by postponement of site additions by operators (due to the latest round of auctions); total gross tenancy addition (on a Infratel + Indus basis) stood at 4,332 as compared to 4,673 in 1QFY17 and 5,856 in 2QFY16. Overall consolidated service revenue growth of 7.7% YOY was driven by growth in tenants of 5.4% YOY and rental/tenant increase of 2% YOY. We believe that a large portion of the rental/ tenant increase of 2% was driven by site loading partly offset by increasing tenancies and MSA amendments.

Total capital expenditure for the quarter stood at Rs 510 Cr, up from Rs 440 Cr in 1QFY17. Capex addition is in lines with our expectation.

We expect earnings to growth at 8.5% CAGR over next five years aided by increase in rental and tenancy addition on incremental towers. Currently the company is conservatively financed/under-leveraged and we expect the company to add debt to improve return on equity for shareholders. One can expect good dividends once debt raising starts.

We wish to highlight that businesses that have sticky cash flows like Bharti Infratel, NTPC, PowerGrid, Bharti Airtel, etc are better off raising debt to improve return on equity. Debt limit should be such that the interest coverage ratio is in comfortable levels, our comfort level is [(EBITDA-Maintenance Capex)/Interest] >= 3.

On the other hand, commoditized sectors and cyclical companies like capital goods, metals should avoid debt like plague. Cash flows can be lumpy and if debt repayment cycle overlaps business trough, the company may go bankrupt.

Bharti Infratel: Initiating Coverage - 09 Apr 2016

Bharti Infratel, with its tower sharing model, has pioneered a trend wherein telecom operators no longer need to build their own towers. It is not economically rewarding for the telecom operators to build new towers themselves. The company derives over 80% of its revenue from its three major clients—Bharti Airtel, Vodafone and Idea. Further, we believe, it will benefit from rapid rural adoption and uptick in data usage. It currently has tenancy ratio approx. 2x, which will is likely to sustain these levels over several years. With increase 4G technology adoption, the number of towers is likely to go up from current levels 88,055 towers across 22 Telecom circles. As per Ericsson Mobility report 20151, India smartphone adoption is likely to increase to 750 million by 2020 from 130 million in 2014. Alongside, Monthly mobile data traffic is expected to grow from 1 GB in 2014 to 4.5 GB in 2020. We believe Bharti Infratel will be key beneficiary of this growth given its leadership position. 

Advantages:

-          Opportunities for voice growth in rural areas given rural penetration of 50.04%

-          3G/4G services to drive data consumption-

-          Given inadequate wire-line infrastructure, wireless services expected to cater to new demand

Revenue Model1:

-          Long term (10 to 15 years) with built-in escalations (2.5% p.a) (Significant exit penalties)

-          A base rental rate is applicable, based on the following factors: (i) Total number of service providers at the site; (ii) Ground Based Tower or Roof Top Tower

-          Energy costs (electricity and fuel charges) are treated as pass through in two ways: As per the amounts incurred, Based on a rate card per circle

-          Weighted Average Life of Contracts is 5.53 years; Contracted Revenues of US$7.1bn (as of Q3 FY16 exit)

-          Overall this gives visibility of revenues over several years.

We have valued the company based on discounted cash flow model. We are of opinion that the value creation is dependent on tenancy ratio of > 2 and optimum leverage ratio. Currently, return on equity is low due to lower leverage ratio. Increase in the debt component will improve ROE. We estimate earnings to grow in the range of 7-9% over next five years. We do not expect margins to expand from existing levels. Bulk of the returns in future will be generated from dividends rather than capital appreciation.

Utilities with stable cash flows are the rarest examples where raising debt is better than equity. Cost of equity is always higher than cost of debt. Increase in debt increase value for existing equity shareholders.Since cash flows are not cyclical in utility business, interest coverage ratio will be at comfortable levels at all times. This makes leverage relatively safer. Examples of such businesses are Bharti Airtel, Idea Cellular, NTPC, Power Grid, etc. However, we need to check the maximum limit of debt a company can raise. We believe if (Profit before tax)/(Incremental Int cost) > 3, the incremental debt is not adding stress to the company’s financial position.2

About Indus Towers Ltd

Bharti Infratel Limited was incorporated on November 30, 2006 with the object of, inter-alia, setting up, operating and maintaining wireless communication towers. The Company is publicly traded on National Stock Exchange of India (NSE) and BSE Limited. The company is a subsidiary of Bharti Airtel Limited.

  • Mid 90s & early-2000s: Infratel is a function within Airtel and is responsible for managing the tower infrastructure of Airtel's wireless business ('Tower Infrastructure' collectively refers to the Tower, the real-estate area in the tower site, the diesel generator sets, and the equipment shelter).
  • Early to mid-2000s: Airtel is at the forefront, of the Telecommunication revolution sweeping the country. More and more players enter the telecom business; reducing ARPUs increase pressure on operators to minimize capital investment and maximize reach in a short time.
  • July 2007: Bharti Infratel is created as an independent tower company to provide compelling capex saving opportunities to telecom service providers, while optimally utilising Airtel's large tower base.
  • November 2007: Indus Towers created as a Joint Venture between Bharti Infratel, Vodafone and Aditya Birla Telecom. Infratel has 42% stake in Indus.

  • Bharti Infratel was awarded under the category Telecom Infrastructure Development by Dun & Bradstreet Infra Awards 2018 for contributing in building an India of Tomorrow.
