Wipro: Quarterly Result update - 14 Jan 2021

Results: Wipro (WPRO) reported sales growth of 3.4% over previous quarter (QoQ) and 1.3% over same quarter last year. Operating profit grew 30% over previous year as operating margins improved.

Key highlights: 

  • Manufacturing posted growth of 4.0% QoQ, Healthcare 5% QoQ, and Consumer 5.1% QoQ. BFSI growth was 1.2% QoQ CC. 
  • EMEA (led by mega deal wins with Metro AG) was strong growth driver with 8.6% QoQ growth while North America grew 2.3% QoQ. 
  • Gross utilization increased 0.4% QoQ, while attrition remained flat sequentially.
  • Offshore resources (higher share of employees in India) led to margin expansion. This margin may come down as travel and resource mix normalizes.

Outlook: Wipro closed 12 deals with >USD30m TCV with total deal wins over $1.2 billion. Wipro’s management expects growth momentum to continue and plans to add more sales force to capture emerging opportunities. 

Wipro has adopted more growth oriented strategy – a) focus on growth, b) continued investment in talent, and c) a simplified operational model to help improve the focus on customers. 

 

MoneyWorks4me Opinion: We had maintained our view that we do not expect steep fall in sales for most IT companies. IT services is like a utility for their customers. Some budget cuts may impact new or discretionary projects, but overall the annuity sales stays intact. 

Currently the acceleration in IT adoption by corporates, due to Covid disruption, has led to growth in order wins for IT services. This has been a positive surprise. IT services stocks have gone from value stocks to growth stocks due to better than expected earning growth in the medium term. 

We expect IT services companies to report mid-teen growth in sales over next 4-6 quarters. Beyond that, we expect growth will revert to long term average of 8-10% CAGR. 

Wipro has been a laggard in Large Cap IT and hence traded at discount to peers on Price to Sales and Price to Cash Flow. If new growth strategy pans out, it may close valuation gap partially with peers. We recommend Hold.

We value Wipro on P/S or P/CF versus P/E ratio as Wipro has higher share of amortization expense (from acquisitions) versus peers which leads to lower profit margin and hence optically high P/E.

Wipro: Quarterly Result update - 16 Apr 2020

Results: Wipro reported 5% growth in sales and 3.4% decline in operating profit. EBIT margin was 17.6% versus 19.2% in Q4FY19 and 18.4% in Q3FY20.

Key highlights:

  • Margins were lower due to increase in employee costs (salary paid out earlier). 
  • More than $100 mn clients increased to 15 from 10 in previous year.
  • Digital segment contributes 41% to overall sales +6.4% increase in contribution over previous year. 
  • Retail, airlines, hospitality, airports, oil and auto have faced higher impact.
  • Telecom (surge in use of bandwidth), utilities, some segments of banking (quick response on fiscal stimulus) and logistics (investing in new supply chain management systems) are less impacted.

Outlook: Wipro expects risks in FY2021 due to instances of clients reducing budgets, cutting discretionary spends, asking for price discounts, restructuring existing IT spends and even extended payment terms. Wipro is taking cost cutting measures like hiring freeze, lower wage hike, furloughing employees on bench (No pay service suspension)

While we do expect drop in sales and profit over next 3-4 quarters, we do not expect very steep fall in sales for most IT companies. IT services is like a utility for their customers. Some budget cuts may impact new or discretionary projects, but overall the annuity sales stays intact. Besides, IT companies have very flexible cost structure to reduce cost by way of hiring freeze, postponing increments, etc. We find that stock prices may have fallen more than actual drop in profits of these companies. We continue to remain positive on Tech Mahindra in large cap IT space and also find TCS and INFY will sail through current slowdown.

Wipro Demerger Update: What should investors do? - 06 May 2013

In November2012, Wipro Ltd. decided to split its non-IT businesses into a separate company and focus only on its IT business. According to the demerger plan, Wipro’s non-IT businesses, Wipro Consumer Care and Lighting, Wipro Infrastructure Engineering and Medical Diagnostic Product and Services businesses, have been separated into an unlisted company called Wipro Enterprises Ltd. (WEL). These three businesses accounted for close to 14 per cent of the company’s overall revenue.

The company’s restructuring initiatives makes Wipro a more focused IT company. We believe this move will create greater value for shareholders in the future as the company focuses solely on its IT business. Further, the demerger does not affect the prospects of the IT business.

As part of the arrangement, Wipro shareholders have been given 3 options as listed below:

  1. For every 5 shares held in existing Wipro Ltd., shareholders get one share of the new entity, Wipro Enterprises Ltd.
  2. For every 5 shares held in existing Wipro Ltd., shareholders get one  7% Redeemable Preference Share of face value of Rs.50 each of the new entity, Wipro Enterprises Ltd.. The RPS can be redeemed at Rs. 235.20 after 12 months from date of allotment.
  3. One  Equity Share of face value of Rs. 2, each of Wipro, from transferring Promoters in exchange for every 1.65 Resulting Company Equity Share that such Shareholder shall be otherwise entitled to under option 1.

We believe there is no substantial arbitrage at present involved in selecting either of the options.

Investors, who would like to go for a guaranteed return, can choose Option 2, where one can earn a fixed coupon rate of 7% and can also exit it at Rs. 235.20 per RPS after a year.

Investors with low exposure to Consumer products sector in their portfolio may choose to go for Option 1. While, this may prove to be a good addition at cheap valuations, it holds higher risk given lesser clarity on management’s growth plans for the company.

Option 3 is a no brainer option for investors having low exposure to the IT sector in their portfolio and thus wanting to stay invested in the IT sector. Investors, choosing option 3, will benefit from the growth of the IT business. As the IT business of Wipro Ltd. is currently going through a dismal phase, upside in share of the company will be limited in the short term. This option will thus be beneficial to investors wanting to stay invested in the company for a longer term.
